Deploying AI in a regulated industry is fundamentally different from deploying AI in a start-up. Banks, insurers, public-sector agencies, and healthcare organisations operate under strict compliance regimes where every automated decision must be explainable, auditable, and reversible. Governance is not a nice-to-have - it is a prerequisite for production deployment.
Why Governance Matters More Than Ever
The rise of generative AI and autonomous agents has raised the stakes. A traditional rules-based system makes deterministic decisions that can be traced through explicit logic. An LLM-powered agent makes probabilistic decisions based on patterns learned from training data and context retrieved at runtime. This fundamental shift from deterministic to probabilistic decision-making demands new governance approaches.
The EU AI Act, which entered into force in 2024, classifies AI systems by risk level and imposes specific obligations on high-risk systems - which includes many applications in banking, insurance, and public administration. Organisations that fail to implement adequate governance face not only regulatory penalties but reputational damage that can far exceed the fines.
Access Control and Identity
The first layer of AI governance is controlling who - and what - can access the AI system. In an enterprise setting, this means:
- User-level access control through Azure Entra ID (formerly Azure AD), ensuring that only authenticated and authorised users can interact with the AI system, and that the system respects existing role-based permissions.
- Data-level access control using security trimming in Azure AI Search, so the retrieval layer only returns documents that the requesting user is permitted to see. This is essential in multi-tenant environments and organisations with classified or compartmentalised information.
- Agent-level access control through tool manifests that explicitly declare which APIs and data sources each AI agent can call. An agent should never have access to capabilities beyond what its role requires - the principle of least privilege applies to AI just as it applies to human users and service accounts.
Audit Trails and Observability
Every interaction with an AI system in a regulated environment must be logged in sufficient detail to reconstruct the decision process. This includes:
Input logging: the user's original request, any contextual data provided, and the identity of the requesting user. Retrieval logging: which documents were retrieved, from which index, with which scores. Reasoning logging: the LLM's chain of thought, any intermediate steps in an agentic workflow, and the tools that were called. Output logging: the final response returned to the user, including any citations or confidence indicators.
On Azure, this observability stack is built on Azure Monitor and Application Insights, augmented with custom telemetry for LLM-specific metrics: token consumption, latency per step, retrieval relevance scores, and safety filter trigger rates. The goal is to have a complete, queryable record of every decision the AI system makes - one that can satisfy an auditor's request months or years after the fact.
Guardrails and Content Safety
Guardrails operate at multiple levels to prevent the AI system from producing harmful, incorrect, or non-compliant outputs:
- Input guardrails filter and classify incoming requests, blocking prompt injection attempts, detecting adversarial inputs, and enforcing topic boundaries so the system stays within its defined scope.
- Processing guardrails constrain the agent's behaviour during execution - limiting the number of tool calls, enforcing timeout thresholds, and requiring human approval for high-impact actions like financial transactions or data modifications.
- Output guardrails validate the final response before it reaches the user. This includes content safety filters (blocking harmful content), factual grounding checks (verifying claims against retrieved sources), and compliance validation (ensuring the response doesn't include regulated language like investment advice without appropriate disclaimers).
Azure AI Content Safety provides a foundation, but enterprise deployments typically require custom guardrails tailored to industry-specific regulations and organisational policies.
Compliance Frameworks: GDPR, Banking Regulations, and Beyond
Different regulatory regimes impose different requirements, but several principles are universal:
GDPR requires that personal data processed by AI systems is handled lawfully, with clear purpose limitation and data minimisation. If an AI agent processes customer data, the organisation must document the legal basis, implement data retention policies, and provide mechanisms for data subject access requests. Retrieval pipelines must be designed so that personal data can be identified, exported, and deleted on request.
Banking regulations (including EBA guidelines, MaRisk in Germany, and PRA/FCA requirements in the UK) impose additional requirements for model risk management. AI systems used in lending, risk assessment, or customer-facing advisory must undergo validation by independent teams, maintain model inventories, and implement ongoing monitoring for model drift and performance degradation.
The EU AI Act adds a risk-based classification layer. High-risk AI systems - which include many financial services and public sector applications - must implement risk management systems, ensure data quality, maintain technical documentation, enable human oversight, and achieve appropriate levels of accuracy, robustness, and cybersecurity.
Building Governance Into Your AI Architecture
Governance is not a separate workstream that runs alongside AI development. It must be embedded in the architecture from the beginning. This means selecting infrastructure that supports audit logging natively, designing agent architectures with explicit tool boundaries, implementing evaluation pipelines that run continuously in production, and establishing clear escalation paths for edge cases the AI cannot handle.
